Understanding how EMI works is crucial before taking any loan. This guide explains the formulas, the difference between reducing balance and flat rate interest, how DTI ratio affects affordability, and how prepayment can save you money.

1. What Is EMI and How Is It Calculated?

EMI stands for Equated Monthly Installment. It is the fixed amount you pay each month to repay a loan over a specific period. The formula for reducing balance EMI is:

EMI = P × r × (1 + r)n ÷ [(1 + r)n − 1]

Where P = Loan principal, r = monthly interest rate (annual ÷ 12 ÷ 100), and n = total number of months.

Example: PKR 3,000,000 loan at 14% annual interest for 5 years (60 months) results in an EMI of approximately PKR 70,800.

2. Reducing Balance vs Flat Rate Interest

Reducing Balance Method: Interest is calculated only on the outstanding principal. As you repay, the principal reduces, so the interest portion decreases each month. This is the standard method for home, car, and personal loans.

Flat Rate Method: Interest is calculated on the full original principal for the entire tenure, regardless of repayments. This results in higher total interest compared to reducing balance for the same stated rate. Flat rate is often used for vehicle loans and some personal loans, but the effective interest rate is higher.

3. Understanding DTI (Debt-to-Income) Ratio

DTI ratio measures the percentage of your monthly income that goes toward debt payments. Lenders use it to assess whether you can afford a new loan. A common guideline is to keep total debt payments below 35–40% of gross monthly income.

Formula: DTI = (Total Monthly Debt Payments ÷ Gross Monthly Income) × 100

Example: If your salary is PKR 150,000 and you have existing debt of PKR 20,000, a 35% DTI allows maximum new EMI of 150,000 × 0.35 − 20,000 = PKR 32,500.

4. How Prepayment Saves Money

Making extra payments or a lump-sum prepayment reduces the outstanding principal faster. This lowers the interest you pay over the remaining tenure. Even small monthly extra payments can shorten your loan by several months and save significant interest.

Example: On a PKR 3,000,000 loan at 14% for 5 years, an extra PKR 5,000 per month can reduce tenure by about 6 months and save around PKR 150,000 in interest.
